SECTOR UPDATE

Defence and Security: A structural story


The Defence Acquisition Council (DAC) approved yet another
Acceptance of Necessity (AoN) proposal for the Indian Armed Forces
of ~INR450bn on 15th September under the Buy Indian-Indigenously
Designed Developed and Manufactured (IDMM)/Buy (Indian)
category. YTFY24 AoN is INR528bn (INR2.6tn in FY23). We believe this
benefits players across the value chain (details below) given minimum
domestic procurement of 60–65% (up from 50% earlier).
Key systems/programs include LAMV, ISTS-S, HMV, next-generation
survey vessels, avionic upgradation of Dornier aircraft, Dhruvastra SR
air-to-surface missiles and Su-30 MKI aircraft. We reiterate BEL as our
sector top-pick.
2020–30 – The Transformational Decade
Key systems/programs included in the recent AoN worth INR450bn along with
potential beneficiaries are:

 Light Armoured Multipurpose Vehicles (LAMV): L&T, Tata Motors, Bharat


Forge, Mahindra.

India’s defence capex budget estimate for FY24 is INR1.63tn versus INR1.52tn in
FY23, with defence capex (actuals) expanding at a CAGR of 13.3% over three years.
We cannot stress enough India’s geopolitical landscape (neighbouring countries),
implying the need for urgent attention to India’s air, land and marine security. India
is not only adding new systems with upgraded technology to its defence forces, but
also replacing the older ones along with ramping up of exports at a fast clip.
We remain positive on India’s long-term defence story with Bharat Electronics as
our top-pick in the space.

Summary
 India has an ambitious plan to become a net exporter of defence from being one
of the world’s largest defence importers. The purpose is to focus on local defence
manufacturing in order to cater to domestic demand as well as exports market.

 We believe that the government’s capital allocation to embargo imports,


investments in technology upgradation, designing and development,
partnerships, etc will be key going forward. Some of the initiatives undertaken
by the government include (but are not limited to) defence corridors in UP and
TN, positive indigenisation lists, FDI routes, IDEX & Srijan portals and offset
policy.

 India’s defence capex budget for FY24E is INR1.63tn versus INR1.52tn in FY23,
implying defence capex (actuals) has increased at a 13.3% CAGR over three years.
Breaking down the capital outlay, the air force accounts for 42–45% followed by
the navy at 30–35% over the past five years.

 Defence production over FY17–22 expanded at a strong 8.2% CAGR from


INR741bn to INR938bn. The government has set the defence production target
of INR1.7tn for FY25 (23% CAGR over FY22–25E) given an aggressive approach
towards import embargo of defence equipment; hence providing opportunities
to the private sector.

 India’s defence exports have surged by a whopping 53% CAGR over the past five
years, showing government’s clear intention towards exports ramp-up and
‘Aatmanirbhar Bharat’.

World powers: Where does India stand?


India is among the top five defence-spending nations in the world, after the US,
Russia, Japan and China as per the Stockholm International Peace Research Institute
(SIPRI).
We believe there is a structural shift for the Indian defence sector spurred by the
government’s Aatmanirbhar Bharat (self-reliant India) initiative, which is aimed at
reducing import dependency (mainly due to national security issues).

The government’s ‘Make in India’ initiative in defence is boosted by the Defence


Acquisition Council, aka Defence Procurement Procedure (DPP) and capital
acquisition proposals, in aimed at meeting the modernisation and operational needs
of the Indian armed forces.

The Indian defence ecosystem is in a complete transformative space by catering to


not just domestic requirements, but also pushing for exports. In this regard, the
government has made several moves such as creating two defence corridors, four
indigenisation lists for platforms/weapons/systems/equipment and three lists for
sub-systems/assemblies, FDI (automatic and government route), portals for
innovation & technology and an offset policy.

DPSUs: Paving the way


The Department of Defence Production deals with matters pertaining to defence
production, indigenisation of imported stores, equipment and spares, planning and
control of departmental production units of the DPSUs. Defence PSUs contribute
about ~60% of the overall defence production.
DPSUs are the major providers of advanced systems to defence forces and are
largely responsible for India’s achievements in its self-reliance journey.

The government’s plan going ahead is to reduce imports and increase exports. There
is a shift from low value-add to systems manufacturing.
What is driving defence manufacturing in India?
 Growing demand and government support – Geopolitical tensions along with
tough neighbours will push the government to increase its defence spending
even as it aims to attract more investments for the sector (in order to take care
of national security) and be more competent by using technologically advanced
systems/equipment.
 Policies: Favourable FDI policy, Defence Production and Export Promotion
policy, Import embargo (7–8 lists), high budgetary allocation to the sector.
 Reduce dependency – With high external dependence on defence procurement
(software, shipbuilding components, etc), the government plans to improve
defence components’ supply chain and turnaround given rising tension with
neighbours.
